Usually with a stare of disbelief. I have, in the past, forcibly broke my English and begin speaking with a Hispanic accent, and then begin speaking solely in Spanish, just to see how far I could take it before I start laughing hysterically.

It's pretty compulsory education.

But then used almost zero times if you don't live in the southwest U.S., so somewhat understandable that when people are wearing their stupid hats and not thinking about the question too much, they would latch on to the 'Mexico' portion only and disregard the name as a whole.

Not an especially original name as states go by the way :p

Yep.... being in Texas I have been through and actually skied in NM. It's not in any way linked with Mexico...
my sister, when we were driving to ski there, accidentally referred to it as a "country" and I burst out laughing

Of course we know New Mexico is a part of the US... that shouldn't be something people over the age of 10 don't know. You don't necessarily need to know where exactly a state is, but you should at least know that it's in the US.
